The 3.8% Tax: Real Estate Scenarios & Examples

Beginning January 1, 2013, as a result of the passing of what how become know as 'Obamacare', a bill was passed by Congress in 2010 with the intent of generating an estimated $210 billion to help fund President Barack Obama’s health care and Medicare overhaul plans. Effective January 1, 2013, a new 3.8 percent tax on some investment income will take effect.

The new tax is sometimes called a “Medicare tax” because the proceeds from it are to be dedicated to the Medicare Trust Fund. (That Fund will run dry in only a few more years, so this tax is a means of extending its life.)

A second new tax, also dedicated to Medicare funding, is imposed on the so-called “earned” income of higher income individuals. This earned income tax has a much lower rate of 0.9% (0.009). Like the tax described in this brochure, this additional or alternative tax is based on adjusted gross income thresholds of $200,000 for an individual and $250,000 on a joint return. Like the 3.8% tax, this 0.9% tax is imposed only on the excess of earned income above the threshold amounts.

We highly recommend you contact your accountant and investment professionals as this new tax will affect some real estate transactions: it’s a complicated tax and there is no way for us to predict how it will affect every buyer or seller.

Understand that, contrary to some reports, this new 3.8% tax WILL NOT be imposed on all real estate transactions. Rather, when the legislation becomes eff ective on January 1, 2013, it may impose a 3.8% tax on some (but not all) income from interest, dividends, rents (less expenses) and capital gains (less capital losses). The tax will fall only on individuals with an adjusted gross income (AGI) above $200,000 and couples filing a joint return with more than $250,000 AGI.

Another way of thinking about these new taxes is to think of the 3.8% tax as being imposed on a portion of the money that you make on your money — your capital (sometimes referred to as “unearned income”). The 0.9% tax is imposed on a portion of the money you make on your labor — your salary, wages, commission and similar income related to earning a livelihood.

 Opportunity of a lifetime for first-time buyers: $7,500 tax credit for first-time homebuyers. Applies only to homes purchased after April 9, 2008 and before July 1, 2009. Call the Clark Group at 800-611-5419 and request report ID #1051 for a FREE report on the Federal Housing Tax Credit for First-Time Home Buyers program.

Unlike a tax deduction, this is a tax credit, meaning there is a dollar-for-dollar reduction in the amount of tax owed the IRS. Therefore, if a new buyer owes $7,500 in income taxes but also qualifies for the maximum credit, nothing will be owed to the IRS that year.

Since it is a tax credit, there is a payback provision, which is different from other tax credits in that this one must be repaid. Beginning in the second tax year following purchase, the full $7,500 credit is repaid at $500 each year over a 15 year period. If the home is sold and no profit is realized before the credit is repaid, the remaining balance is forgiven. If a profit is realized, the repayment cannot exceed the amount of the gain.

Does not apply to current homeowners.

The Clark Group Orange County real estate blog: this blog post addresses something that is making things worse: the outright fraud being perpetrated against sellers. Read more - and if you experience this behavior, please report the agent to the California Department of Real Estate.

Not going to be well-received by those unethical real estate agents, there is a growing wave of unethical agents who are in cahoots with straw buyers, are lying about the 'arms length' agreement between them and the seller on short sales and REO's, and are 'freezing out' other agents to show their listings or even go so far as refuse to present all offers to the seller. This can amount to literally hundreds of thousands of dollars lost to the seller.

Sadly, this behavior has become an epidemic: unethical agents are taking money from the pockets of banks and traditional sellers. This is a misunderstood subject in that many sellers believe they can maximize their selling price by allowing their agent (listing agent) to represent the buyer also, Truth is, rarely does this work out in the favor of the seller - but it works out well for the agent as they get 2 commissions - but many times at the financial expense of the seller.

 There are some huge - and welcome - changes coming to the Good Faith Estimate (GFE) and HUD-1 Settlement Statement. Coming Jan. 1, 2010, changes will include a new page on the HUD-1 that allows consumers to easily compare their final loan terms and closing costs with those listed on their GSE. The layout makes much more sense.

Good for the U.S. Department of Housing and Urban Development (HUD). The new GSE and HUD-1 now allow a straight-forward comparison between the HUD-1 and the GFE, with each designated line on the final HUD-1 now including a reference to the relevant line on the GFE. Other changes included shortening the GFE form from four to three pages and adding an instructional section to help borrowers understand their loan offer.

 The Real Estate Settlement Procedures Act (RESPA), is about closing costs and settlement procedures. RESPA requires that consumers receive disclosures at various times in the transaction and outlaws kickbacks that increase the cost of settlement services. RESPA is a HUD consumer protection statute designed to help homebuyers be better shoppers in the home buying process, and is enforced by HUD.
